The V4 & 6 media section trees show all folders and subfolders in a tree. The V7.0.4 one doesn't. As this same tree is used in the "Move" dialogue it means you can't move images to or between subfolders. Is this a known bug? Has it already been fixed in a version newer than V7.0.4? Have a client with a pressing need to do a lot of work over this Easter weekend and can't if this situation exists. The site has recently been upgraded from V4.7 to 7.0.4 so this revelation has come as a disappointment as it seems V7 has gone backwards. Hoping it's just a configuration issue.
I've just upgraded from V7.0.4 to 7.1 to 7.1.1 and it hasn't fixed it. You can't MOVE a file to a sub folder. By which I mean, if I have a Media tree like this:-
Media --Test1 ----SubTest1 --Test2 ----SubTest2
I can't move images from Media to SubTest1, nor can I move media from Test1 to SubTest1. I can ONLY move images INTO 1 level folders at the level of Test1 or Test2. This is because the Media tree doesn't show sub folders at all.
@Matthew, does your Media tree expand to show sub folders? I had this site upgraded from 4.7 to 7.0.4 by another company as I was busy (and didn't fancy that particular challenge if I'm honest) so I just need to check it's not something gone awry in their upgrade process rather than a bug in V7.1.1.
So given the tree above, are you saying that you can move files from Media to SubTest1 or from SubTest2 to SubTest1?

Is it possible for you to see if the issue remains in version 7.1.1? If it does not then it's perhaps worthwhile upgrading to this release instead?
Could you perhaps post a screendump of the issue?

It works in v.7.1.1 but only by the 'Move' operation, not drag and drop.

moving image from 'media' to 'test2' seems to work ok, if I'm following you correctly.
and did one from test2 to test, also worked.
